Payroll Mistakes That Trigger IRS Penalties

Bottom line: Payroll taxes are money you hold in trust for the government, so late deposits and misclassification carry outsized penalties — sometimes personal liability. Nearly all of it is avoidable with a managed process.

Payroll is the one area where a small slip carries an outsized penalty, because payroll taxes are money you hold in trust for the government. Here are the mistakes that cause the most trouble and how to stay clear of them.

1. Depositing payroll taxes late

The IRS expects payroll tax deposits on a strict schedule. Deposit late and the failure-to-deposit penalty climbs the longer you wait — a small percentage for a few days late, rising into the double digits once you pass certain thresholds. Missing deadlines is the single most common payroll penalty.

2. Treating trust-fund taxes as spending money

The income tax and employee share of Social Security and Medicare you withhold are trust-fund taxes — not your money. If they go unpaid, the IRS can assess the Trust Fund Recovery Penalty, which can make owners and other responsible people personally liable for the full amount. This is the one to take most seriously.

3. Misclassifying employees as contractors

Labeling a true employee as a 1099 contractor to skip payroll taxes can backfire into back taxes, penalties, and interest if the worker is reclassified. Apply the classification rules before you pay anyone, not after a notice arrives.

4. Getting multi-state payroll wrong

Remote and traveling employees create tax obligations in other states. Missing a state registration or filing means penalties in that state. The fix is registering and filing everywhere you have a payroll footprint.

5. Mishandling year-end W-2s and 1099s

Late or incorrect W-2s and 1099s carry per-form penalties that add up fast across a team. Accurate, on-time year-end forms close the loop cleanly.

How to stay out of trouble

Every one of these traces back to a missed deadline or a misapplied rule. A managed payroll process — where deposits, filings, and year-end forms are owned by a team, not squeezed between other tasks — removes the risk. That is why many owners move payroll off their own desk the moment they have W-2 employees.

Frequently asked questions

How bad are late payroll deposit penalties?

They scale with how late you are, starting small and rising once you cross the IRS thresholds, plus interest. Repeated lateness compounds the problem, so consistency matters more than any single deposit.

Can I be personally liable for unpaid payroll taxes?

For the trust-fund portion, yes. The Trust Fund Recovery Penalty can reach owners and other responsible individuals personally, which is why these taxes should never be treated as available cash.

What if I have employees in more than one state?

Each state where you have employees generally requires its own registration and filings. Multi-state payroll is manageable, but it needs to be set up correctly to avoid state penalties.
